The past week has shown a notable resilience in equity markets as they absorbed a sharp rise in bond yields.

Since the Federal Reserve's recent actions, the 10-year Treasury yield has approached 5%, a level that typically unsettles stocks. Yet the Nasdaq has climbed to record highs, driven by renewed AI enthusiasm that has lifted technology shares.

Meta has led this move after its new AI assistant Muse showed early success, triggering a rally in Meta's stock and spilling into other AI names. Semiconductor stocks have also gained as investors now consider potential revenue from consumer AI adoption rather than just spending. This has provided a welcome break from recent scrutiny over big tech's rising capital expenditure.

The timing of these developments has been favorable for stocks, giving the market a concrete theme to trade against the interest rate backdrop.

Falling oil prices have added further support. Brent crude dropping below $100 has eased immediate fears that higher energy costs would fuel inflation and keep central banks hawkish.

Put together, these factors explain why stock markets have held up.

However, this does not mean equities are now immune to higher yields.

There is a difference between yields approaching 5% and convincingly breaking above that level. If yields push past 5%, the market narrative will shift swiftly, returning to the reasoning that pressured stocks earlier this month.

Higher yields increase the discount rate on future earnings, which especially matters for richly valued technology and AI stocks where investors are paying now for substantial future growth. Additionally, higher yields make bonds more appealing relative to equities.

Thus, while the recent resilience is encouraging, it may be less robust than headlines and price levels suggest.

For now, AI optimism and lower oil prices are helping stocks absorb the rates shock. But if bond yields rise further, the true limits of this resilience may become apparent.
